Basis Matters: How Local Conditions Affect Grain Prices

The concept of basis is crucial for grain marketers to understand, as it can significantly impact their bottom line. Basis refers to the difference between the local physical grain price and the value of the relevant futures market after conversion into Australian dollars.

For instance, if the converted futures price for wheat is A$300/t and a local buyer is bidding A$340/t, the basis would be positive A$40/t. This reflects various factors such as freight costs, handling costs, local supply, demand, grain quality, and urgency in securing tonnes.

The strength of basis can fluctuate even when international markets remain stable. In a large harvest year, grain may be abundant, causing buyers to be less aggressive, which can weaken the basis and limit the local price. Conversely, during smaller production years, domestic users and exporters may compete for limited supplies, strengthening the basis.

Understanding basis helps growers separate the global from the local components of the price. A strong futures market does not automatically translate into a high local price if basis is weak. Similarly, average futures combined with unusually strong basis can create a worthwhile selling opportunity.
