Eurozone Bond Yields Ease on Energy Price Decline

European Central Bank (ECB) watchers got some temporary relief on Thursday as bond yields in the Eurozone eased due to decreasing energy prices. The Germany 10-year Bund yield retreated from a 15-year high, and this move is likely to calm some of the inflation anxiety that has been weighing on markets.

The decline in energy costs was reflected in Brent crude oil, which fell by over 1% after reaching a near six-week high. European natural gas prices also edged lower, coming off their highest level since January 2023. This development is crucial because energy prices can quickly feed into Europe's headline inflation rates, and central bankers monitor these closely when deciding on monetary policy.

Erik Liem, a strategist at Commerzbank, noted that Bund yields tend to become more sensitive to gas price swings when gas prices are already high. Investors worry about another inflation flare-up in such scenarios, which can lead to tighter policy. Despite Thursday's dip in bond yields, markets are still leaning towards a quarter-point ECB hike to 2.5% next week, with the deposit rate expected to reach close to 3% by June next year.

The choppiness in shorter-dated German bonds is evident, with yields jumping around as rate expectations reset. This volatility is particularly pronounced in Germany's 2-year yield, which fell to 2.966% after hitting 3.0115% the previous day.
