Rising Oil Prices: A Growing Threat to US Stocks

Morgan Stanley's Chief U.S. Equity Strategist Michael Wilson warned that another significant rise in oil prices could pose a major risk to the current US stock market. He advised investors to consider allocating to energy stocks as a hedge against rising oil costs, which he believes could lead to inflation and higher Treasury yields.

The current tension in the Middle East has pushed Brent crude back towards $90, with ongoing supply and transit risks surrounding the Strait of Hormuz. Wilson emphasized that the impact of oil prices on the stock market is not symmetrical, meaning that rising oil prices can have a more significant effect on corporate costs and inflation expectations than falling prices.

Energy stocks, such as ExxonMobil (XOM) and Chevron (CVX), show a strong correlation with oil price movements. When crude prices rise, these companies typically generate higher profits and cash flows. As a result, Wilson remains bullish on the energy sector, citing its ability to offset cost and valuation pressures faced by other sectors.

The Fed's room for maneuver may be limited if crude prices continue to climb, as this could re-ignite inflation expectations and limit their ability to cut interest rates. Wilson believes that the market may first need to go through a new wave of volatility before the Fed responds with monetary policy changes.
