Aave's Concentrated Positions Hold Hidden Risk: Ethereum Surge Exposes Fragile Staking Correlation Trade

Ethereum's strongest single day move in two years was not enough to trigger a liquidation cascade on Aave, but it did expose a hidden risk. On August 20, Ethereum surged approximately 18% from $1,920 to above $2,270, with trading volume jumping 402%. This rally contributed to a broader $3 billion crypto liquidation event, where over $1 billion in Ethereum short positions were liquidated.

However, the concentrated staking correlation trade on Aave remained untouched. Just 9% of Aave's positions carry approximately half of the platform's total debt, with an average health factor of 1.06 and a debt-to-equity ratio of near 10.7 times. These positions are built around a leveraged Ethereum staking correlation trade, using WETH debt against liquid staking collateral like weETH (42% of collateral), rsETH, and wstETH.

An 8% to 9% discount in liquid staking wrapper prices relative to ETH could trigger on-chain liquidations across hundreds of accounts, creating a cascade risk that the August 20 rally obscured but did not eliminate. The data shows that Ethereum's single day gain was overshadowed by the structural vulnerability in decentralized lending on Aave.
