Bitcoin Futures Market Crowded Club Risks Exacerbated Price Swings
The bitcoin futures market is experiencing unprecedented growth, but it's also becoming increasingly congested. According to Coinglass data, the dollar value of total open positions (open interest) in futures stands at $48 billion, while the 24-hour trading volume tallies $25 billion. This gap between the two metrics has narrowed since September last year.
For context, trading volume used to outpace open interest by 2-3 times from 2019-2020. The current situation is akin to a crowded club with a tiny exit door, setting the stage for potential liquidity traps and wild price swings.
Open interest fluctuates as new positions are opened or old ones closed. If a long position closes at the same time a short position opens, open interest remains unchanged. However, if multiple long positions close simultaneously without corresponding short positions opening, open interest can drop significantly.
The blockchain analytics firm Glassnode warns that 'the risk is mechanical.' When open interest surpasses daily volume, liquidations meet limited resting flow to absorb them, leading to exacerbated price swings. The likelihood of an exaggerated move is higher on the downside due to weakening demand and a lack of resting bids or buy orders at lower price levels.
