Fed Launches Comprehensive Review of Monetary Policy Framework
The Federal Reserve is embarking on a comprehensive review of its monetary policy framework, led by Chairman Kevin Warsh. This assessment comes after years of inflation running above the Fed's target rate, which has raised questions about the central bank's analytical foundations and operational machinery.
Warsh framed this internal review as a reckoning with institutional shortcomings that allowed inflation to run hot for far longer than the Fed's forecasts predicted. The review is structured around five dedicated working groups, each examining different aspects of the Fed's operations.
The task forces will focus on the inflation framework itself, the quality and sourcing of economic data, productivity and employment measures, communications strategy, and balance sheet policy. This reassessment has significant implications for investors, as the Fed's reaction function is being re-examined.
Warsh emphasized that the 2% inflation target remains unchanged, but the central bank will be harder to predict due to its shift towards a more data-dependent approach and reduced reliance on forward guidance. The task force on data is expected to explore alternative sources, including higher-frequency inputs, to improve the accuracy of models.
