Regulators Shift Focus from Bitcoin to Who Controls DeFi

The crypto regulatory landscape is shifting from Bitcoin to decentralized finance (DeFi), as lawmakers focus on who controls DeFi systems. The CLARITY Act, a 630-page Senate draft released in September, introduces rules for 'non-decentralized finance trading protocols,' examining whether a person or coordinated group has the power to control or alter how the protocol works.

Bitcoin's regulatory status is now clearer, with the SEC and CFTC recognizing categories of crypto assets that are not securities. However, DeFi systems present a different challenge, as they can claim decentralization while still having a small team controlling their upgrade keys, website, treasury, governance process, or emergency shutdown mechanism.

The CLARITY Act's focus on control has sparked concerns about the implications for DeFi projects. The bill could push DeFi toward real decentralization, but it also raises questions about who is responsible when something goes wrong. Developers may need to destroy their admin keys to demonstrate true decentralization, which could create an uncomfortable trade-off between security and regulatory compliance.

The industry is also debating the role of DeFi front ends, with some arguing that providing convenient access to decentralized software does not make a developer a financial intermediary. Regulators want someone to be responsible for these systems, as decentralization can eliminate obvious enforcement targets.
