Yield Farming Evolves: From Unsustainable Frenzy to Permanent DeFi Feature
In summer 2020, Compound's governance token COMP shook up the DeFi world by distributing tokens to lenders and borrowers. This sparked a frenzy of 'yield farming,' where users earned interest on deposits plus a second layer of rewards in governance tokens.
The yields were unsustainable, exceeding 1,000% in some cases, but the practice has since become a permanent feature of the DeFi economy. Yield farming now encompasses multiple categories: liquidity provision on decentralized exchanges, lending on money markets, automated vault strategies, and points-based programs that convert to future token allocations.
While sustainable yields typically range from 3-15% for stable pairs and 10-30% for volatile pairs, higher advertised rates often reflect temporary subsidies or token inflation. The 'farming' analogy is apt: users must ruthlessly optimize their deposits to maximize returns, just like gamers optimizing resources in online games.
One key distinction between casual and professional yield farmers lies in understanding where yields come from. Professional farmers split capital across multiple protocols, compound rewards hourly, and hedge impermanent loss with options positions. They also monitor smart contract risk across every position.
