Central Bankers Face Delicate Task as FOMC and BoJ Decisions Loom

Central bankers in both the US and Japan are facing a delicate situation as they prepare to make key decisions that could impact not only the FX market but also global bond markets. The Federal Reserve's FOMC meeting on Wednesday and the Bank of Japan's rate decision on Thursday will be closely watched, with markets expecting a hike from the Fed and a 25 bp increase from the BoJ.

However, according to Senior Market Analyst James Stanley, the real challenge lies in the tone that central bankers will convey during their press conferences. If they sound overly hawkish, it could lead to a sell-off in stocks, particularly in Japan where the market has already softened significantly on the prospect of a shift at the BoJ.

On the other hand, if they sound dovish, Treasury yields may continue to rise, which would be problematic for Scott Bessent. The current high levels of US and Japanese 10-year yields pose a significant risk to both countries' massive debt loads, making it crucial that central bankers tread carefully.

The USD/JPY carry trade continues to dominate the FX market, with the pair up over 50% from its early-2021 value. While a 25 bp hike from Japan may not solve this issue, BoJ Governor Kazuo Ueda will need to do more to shock longs into closing positions.

For now, USD is still largely driven by USD/JPY themes, with the DXY basket holding support at prior levels and the DXY chart showing a possible lower-high formation. A hold above 100-100.22 would be a bullish sign, but it will likely require some help from a hawkish BoJ.
