Dollar Faces Resistance from Both Sides of Policy Table
The Federal Reserve's hawkish stance on interest rates is being reevaluated by the FX market, which believes that the central bank has a higher bar for tightening than data alone would suggest.
Treasury's preference for keeping long-term yields under control and policymakers in Asia becoming less willing to let undervalued currencies absorb another round of Dollar strength have also contributed to this reevaluation.
The recent CPI reaction showed that inflation came in firm enough to push real yields higher and lift the probability of a Fed hike, but the Dollar response was not as expected, leading some to believe that the central bank may tolerate more heat before tightening policy.
This distinction matters significantly, as currencies normally reward inflation surprises when traders believe the central bank will get in front of them. However, if the market believes the central bank will tolerate more heat, higher inflation becomes a much dirtier signal.
The upcoming FOMC meeting is crucial for FX markets, as it may provide clarity on whether the Fed is genuinely tightening policy or just delivering an insurance hike.
