Dollar Weakness Exposes Fed Credibility Concerns
The US dollar is experiencing weakness in the foreign exchange market despite what should be a favorable backdrop. The greenback is typically seen as a safe-haven asset during times of economic uncertainty, but its value is being eroded by rising doubts over the Federal Reserve's credibility.
This erosion of confidence comes at a time when Treasury bond yields are stabilizing, which would normally be a tailwind for the US dollar. However, the Treasury's methods to control these yields are instead undermining faith in the Fed and the currency itself.
A notable example of this is the Japanese government's attempt to control bond yields, which ultimately led to a significant weakening of the yen. Similarly, the UK's sell-off of debt in 2022, caused by the mismatch between Prime Minister Liz Truss's policies and the Bank of England's monetary tightening, sent the pound plummeting to historic lows.
As Scott Bessent stated, concerns about the budget deficit are exaggerated, with tariff revenue rising due to trade tensions. However, this has not alleviated concerns over a potential currency crisis in the US. The contradiction between government and central bank policies is detrimental to national currencies, as seen in Japan's experience when Sanae Takaichi came to power.
