ECB Faces Energy Shock Dilemma in Balancing Growth and Inflation Risks
The European Central Bank (ECB) has found itself in a difficult situation as it tries to balance the risks of weakening economic growth and rising inflation. In its latest meeting, the ECB held interest rates steady, acknowledging that the risk to growth is to the downside while the risks to inflation are to the upside.
This dilemma is largely caused by the energy shock, which has led to a significant increase in Italian yields, with rates now above 4%. However, the spread between Italian and German yields remains relatively tight compared to the market stress seen in 2022. This is because German yields have more than doubled since then.
ECB President Lagarde noted that responding to one side of the risk would exacerbate the other. The ECB's challenge is a classic example of a trade-off, where tightening monetary policy to combat inflation could further weaken economic growth.
