ECB Rate Hike Hopes Lift Euro Despite Global Tensions
The European Central Bank (ECB) kept interest rates unchanged at its July policy meeting, as widely expected. However, ECB President Christine Lagarde hinted at another rate hike in September due to high inflation expectations. The prospect of imminent rate hikes bolstered the EUR/USD pair, pushing it near 1.1385 during early European trading hours on Friday.
The ECB anticipates inflation to remain above its 2% target until the first half of 2027, with officials remaining vigilant for a 'second-round inflation shock' triggered by the US-Iran conflict. Markets are now pricing in around 95% odds of a 25-basis-point ECB rate hike in September and a similar chance of a further move by December.
Hawkish ECB expectations could provide support to the Euro against the US Dollar, while escalating tensions in the Middle East might boost a safe-haven currency like the Greenback. Analysts at MUFG note that market participants are pricing in more hawkish expectations for major central banks, resulting in short-term yields rising to fresh year-to-date highs.
