Fed Hike Looms Amid Oil Price Surge and Tightening Cycle Concerns

The market is bracing for a potential quarter-point interest-rate increase from the Federal Reserve this week, but Morgan Stanley believes investors are overlooking the bigger picture. The bank expects the Fed to raise rates by 25 basis points in both September and December, a more hawkish path that could signal renewed tightening.

Morgan Stanley's economists argue that the US disinflation process has slowed down and become less convincing, leading them to predict another rate hike in December. They point to several factors contributing to this outlook, including expensive energy, strong demand generated by AI-related investment, a potentially higher neutral interest rate, and the need for the Fed to preserve its inflation-fighting credibility.

Treasury yields are already reflecting these concerns, with the 10-year yield moving above 5.02% on Tuesday, its highest since 2007. This has led some analysts to suggest that bond investors may be allowing for 50-75 basis points of tightening over the coming quarters.

For equities, a longer tightening cycle would keep discount rates elevated and make valuations harder to defend, particularly among expensive growth stocks. BMO Capital Markets' Ian Lyngen notes that incoming economic data will determine whether the Fed needs to raise rates again in October or December, or both.
