Federal Reserve Faces Dilemma as Inflation Remains Above Target

The Federal Reserve is facing a difficult decision as it prepares to raise interest rates for the first time since 2023. With inflation at 3.4% on an annual basis in August, the central bank must weigh the risks of higher borrowing costs against the need to bring down stubbornly high prices.

Investors are almost certain that the Fed will approve a quarter-point increase to its benchmark interest rate at this week's meeting, but there is little confidence that one hike will be enough to rein in inflation. Core inflation, which excludes food and energy categories, rose 0.3% to 2.4% from a year ago.

Warsh, the Fed chair, has been clear about his standard for supporting a rate hike: he wants to see underlying inflation moving towards the central bank's target at sufficient speed. With oil prices back above $100 a barrel and diesel prices over $6 a gallon for the first time in US history, the pressure on energy costs is raising concerns that higher transport costs may soon be passed on to consumers.

Policymakers are trying to balance the risk of allowing a prolonged shock to become embedded against weakening other parts of the economy. Mark Zandi, chief economist at Moody's Analytics, warned that the odds of a serious Fed policy mistake are uncomfortably high and rising.
