Fed's Credibility at Stake as Rate Decision Looms Amid Political Pressure

At Jackson Hole last month, Federal Reserve Chair Kevin Warsh's speech was overshadowed by anticipation of the Fed's rate decision. Economists and experts weighed in on how the Fed should proceed, with Harvard economist Kenneth Rogoff suggesting that delaying the decision until after the midterms would be beneficial for the institution.

However, Claudia Sahm, a Bloomberg Opinion columnist and former Federal Reserve economist, argues that playing politics to preserve independence is a terrible strategy for the Fed. According to her, the best way to maintain credibility as an inflation fighter is not to cave in to political pressure, but rather to remain committed to its mandate.

Rogoff's own research from 1983 showed that central bank credibility improves when the head of the institution is more averse to inflation than the average person. Sahm counters that this principle still applies today, even in the face of threats from President Donald Trump.

The Fed has consistently demonstrated its independence by making rate decisions based on data and economic outlooks, rather than political considerations. In fact, a study found that there is no evidence to suggest that the Fed's decisions are affected by the timing of elections.
