Inflation's Hidden Toll: How Central Banks' 2% Target Erodes Your Savings

For the past decade, many people have been working hard to save money and increase their bank balances. However, despite their best efforts, they may still be worse off in real terms due to inflation.

The main issue isn't budgeting; it's the purchasing power of cash. Modern monetary systems aim for a positive 2% annual inflation rate, meaning the value of cash gradually declines over time.

Central banks, such as the US Federal Reserve and the European Central Bank, have adopted this framework to maintain price stability and avoid prolonged deflation. However, for savers, there's an unavoidable consequence: prices rising over time erodes the purchasing power of cash that earns no return.

The problem becomes clear when looking at what happens to ordinary savers over time. For example, a 2% annual inflation rate means prices would be roughly 22% higher after 10 years, and the purchasing power of money would fall by around 18%. Over approximately 35 years, the purchasing power of money could be cut in half.

The historical experience has often been more severe than the theoretical 2% path. In recent years, inflation shocks have pushed prices above target levels, resulting in households permanently losing purchasing power compared to where they would have been under a stable 2% path.
