Loonie's Sudden Slide: Interest Rates, Oil Prices, and the Fed Weigh In

The Canadian dollar has undergone a significant reversal in just ten trading sessions, erasing two months of gains against its U.S. counterpart. As of late January 2025, USD/CAD has climbed from around 1.43 to nearly 1.46. This sharp decline is attributed to a combination of factors, including shifting interest rate expectations, softer oil prices, and renewed U.S. dollar strength.

Market participants have scaled back bets on aggressive Bank of Canada rate cuts, but the U.S. Federal Reserve's hawkish stance has kept the greenback well-supported. Additionally, crude oil, Canada's key export, has pulled back from its December highs, reducing the currency's commodity-linked appeal.

The loonie's decline accelerated after stronger-than-expected U.S. jobs and inflation figures reinforced the Fed's 'higher for longer' narrative. Meanwhile, Canada's economic data has been mixed, with GDP growth slowing and inflation easing, leading traders to price in a more gradual easing path for the BoC.

For Canadian consumers, a weaker loonie means higher costs for imported goods, from electronics to fresh produce, and more expensive cross-border travel. Businesses that rely on imported inputs face margin pressure, while exporters, particularly in manufacturing and forestry, may see a competitive boost.
