Middle East Tensions Fuel Eurozone Bond Market Volatility

The Eurozone government borrowing costs have risen sharply this week due to escalating conflict in the Middle East and growing expectations of a more aggressive Federal Reserve policy. The yield on Germany's 10-year Bund, the benchmark for the region, increased by 12 basis points to 2.45%. Italian, French, and Spanish bonds also experienced notable upward pressure.

The immediate trigger for the sell-off in eurozone debt is the intensification of hostilities between Israel and Iran-aligned forces. Historically, such geopolitical shocks drive investors into safe-haven assets like U.S. Treasuries and gold. However, the current dynamic is more complex: while U.S. bonds have rallied modestly, eurozone bonds are being sold off.

The conflict raises fears of a wider regional conflict, which could disrupt energy supplies to Europe, reignite inflation, and complicate the European Central Bank's (ECB) path toward rate cuts. As of this week, markets are pricing in a lower probability of an ECB rate cut in June, with the likelihood dropping from 80% to 65% following the escalation.

The hawkish repricing of Federal Reserve policy expectations has also added pressure on European debt. Stronger-than-expected U.S. economic data has prompted traders to dial back bets on rate cuts in 2025. The market now expects the Fed to hold rates steady through the third quarter, with only one quarter-point cut priced in for December.
