Sterling on Thin Ice: Fiscal and Monetary Risks Loom Large

The UK's fiscal and monetary policy risks are weighing on sterling, making it vulnerable to further declines. Chancellor Healey's recent pro-growth messaging has left uncertainty over how plans will be funded, which could lead to a rapid capital flight and drag the pound down.

The gilts market is particularly sensitive to adverse budget news due to its high foreign ownership, with around 29% of outstanding British government bonds held by overseas investors. This heavy reliance on foreign capital means any budget-related disappointments could trigger a sharp sell-off in sterling.

Furthermore, the upcoming Bank of England meeting next week presents a major downside risk for sterling bulls. If policymakers adopt a dovish tone, it could lead to a significant weakening of the pound, pushing EUR/GBP higher towards 0.87 over a three-month horizon.
