Warsh's Comments on Inflation Measures May Be Driving Bond Market Signals

According to some market analysts, Federal Reserve Chair Kevin Warsh may be misinterpreting recent bond market signals. In his comments on the strong rise in Treasury real yields, Warsh attributed it solely to a healthy economy with solid growth, high capital expenditures, and stable labor markets.

However, investors may also be responding to other factors, including Warsh's own statements about potential changes to inflation measures. Specifically, his recent announcements of policy review task forces, particularly the one focused on inflation measurement reform, may be influencing the bond market, especially for Treasury Inflation Protected Securities (TIPS).

TIPS returns are indexed to the Consumer Price Index (CPI), and their real yields reflect not only growth and inflation expectations but also investor confidence in the integrity and stability of the CPI index. When Warsh signaled that the measurement of U.S. inflation could be subject to revision, investors in TIPS might take note and respond by demanding a risk premium to compensate for the uncertainty about what those bonds will actually pay over their lifetimes.

This would lead to a rise in TIPS' real yields, especially for longer-dated securities. Some analysts argue that this is already happening, with real yields on short-dated TIPS increasing from 2% to over 8% during the 2025 government shutdown when the Bureau of Labor Statistics temporarily suspended publication of October CPI data.
