Warsh's Opacity Sparks Bond Market Panic as Inflation Concerns Grow

Kevin Warsh's nomination as Federal Reserve chair was met with skepticism from the start. Even his confirmation and taking the job two months later didn't change that assessment, according to one observer. In fact, recent developments suggest short-term damage may have been done.

The problem is not just perceptions of Warsh sacrificing Fed independence to please President Trump. It's also about Warsh's apparent reversal on inflation concerns. While he was a super-inflation hawk during the Biden administration, he has been less hawkish since taking over as chair. Despite inflation being at 3.7% - well above the 2% goal - Warsh voted to keep rates constant.

Some market experts even predict that Warsh might cut rates just to stay in Trump's good graces. But the bigger issue is Warsh's redefinition of what a Fed chair should do. He has announced five outside task forces to examine inflation frameworks, AI's effect on employment, data quality, balance sheet management, and communications.

The problem with these task forces is that they don't provide much in the way of guidance - and it appears that's intentional. Warsh believes the Fed has been saying and doing too much, which is at odds with his predecessors' approach. He thinks the Fed's forecasts breed conformity and its data are stale by the time policymakers see them.

Warsh's press conference last week was seen as a perfect example of this approach. He repeatedly declined opportunities to connect his commitment to 2% inflation to concrete action, leading to a steep bond market sell-off. The result was higher borrowing costs for the US government, driving longer-term interest rates up.

Warsh has long argued that the Fed's forecasts and data are too precise, but this approach is causing problems. It's not just about his performance in front of investors; it's also about his leadership style. He's leaning into opacity, which is creating uncertainty within the Federal Open Market Committee.
