Yen's Fortunes Turn as Capital Flows and Rate Hikes Converge

The yen's fortunes are finally turning after years of decline against the dollar. In just six weeks, the Japanese currency has made significant gains, and analysts believe this trend may continue.

Several factors have contributed to this shift, including capital repatriation, unwinding carry trades, and U.S. political pressure. Central bank rate hikes and record currency intervention by Japan have previously failed to support the yen, but these new developments are giving short speculators cause for concern.

Rong Ren Goh, a fixed income portfolio manager at Eastspring Investments, notes that 'the market psychology around the yen appears to be changing.' Investors are becoming increasingly reluctant to aggressively short the JPY, particularly with the prospect of a BOJ rate hike in September adding another layer of risk to the trade.

The Bank of Japan is expected to raise its key rate by 25 basis points (bps) this month, but the market is also entertaining the possibility of a 50-basis-point hike or rapid increases in the months ahead. According to Tokyo Tanshi data, there's now a 97% chance that the BOJ will raise its key rate by 25 bps, up from 52% a month ago.
