Google's AI Bet: A $195B Gamble on Future Profits
Alphabet's (GOOGL) second-quarter revenue growth was impressive, but beneath the surface, a significant risk is emerging for investors.
The company's Google Cloud segment saw an 82% surge in growth, driven by its AI-fueled future. However, this success comes at a steep cost: Alphabet's famously efficient financial model is being strained by massive spending on AI infrastructure.
For the first time, Alphabet's quarterly free cash flow turned negative, reaching -$5.9 billion due to heavy investment in servers, data centers, and networking for its technical infrastructure. Management has increased its CapEx guidance to a range of $195 billion to $205 billion, warning that free cash flow will remain under pressure.
Alphabet's peak profitability is also facing direct pressure from the AI investment cycle, with higher depreciation costs hitting operating margins directly. The company's core operating margin of 33% is at its high end, and a reversion back to its long-term average would significantly slow earnings growth even if revenue continues to climb.
The central risk for Alphabet shareholders isn't a decline in its core business but rather the cost of building the next one, which could permanently alter the company's financial profile.
