Microsoft's AI-Fueled Growth Sparks Valuation Concerns
Microsoft's stock has been on a tear lately, but investors are starting to wonder if it's already priced in its AI-driven growth. The company's operating margin is an impressive 47%, far outpacing the S&P 500 median of 18.5%. Revenue growth is also strong, at 17.8% over the past year, more than double the 8.3% median for the index.
The key driver of this growth is Microsoft's strategic execution in AI and cloud computing. Its Azure services revenue grew 43% in its most recent quarter, with customer demand exceeding available capacity. The adoption of its AI tools is also rapid, with over 30 million paid Microsoft 365 Copilot seats reported.
However, the market is charging a premium for this growth, with Microsoft trading at a price-to-earnings multiple of 28.0 compared to an S&P 500 median of 23.3. Some analysts are warning that soaring capital expenditures could put the stock's valuation at risk, as well as declines in legacy businesses like Windows OEM and Devices.
The investment thesis ultimately depends on Microsoft's continued growth in its cloud platform, particularly Azure revenue growth of approximately 45% in constant currency for the first quarter of fiscal 2027. Hitting or exceeding this target would be a clear sign that the AI engine is still running strong.
