Gold Rally Shifts from Interest Rates to Dollar Debasement Fears

Gold prices have staged a strong rebound of as much as 17% since August, but what's more important than the magnitude is that the logic behind gold's advance has undergone a fundamental shift.

According to UBS, the market is transitioning from the traditional 'rates trade' to a 'debasement trade', where investors are increasingly viewing gold as a hedge against fiscal credibility risk and currency debasement rather than just an inflation hedge or rates trade.

The bank's report breaks down gold's late-summer rebound into two acts: Act One was a technical rebound driven by fundamental repair, catalyzed by extremely light positioning, resilient physical demand, central bank purchases, and softening U.S. economic data; Act Two was the 'currency debasement trade' triggered by the U.S. Treasury's announcement to double its long-dated Treasury buybacks.

UBS believes that gold's pricing logic has shifted from an 'opportunity cost framework' (where higher real rates weigh on gold) to a 'fiscal credibility framework', where even if long-end real rates remain elevated, as long as the market attributes high rates to fiscal risk rather than economic strength, gold can continue to rise.
