Aave Proposal Sparks Liquidation Fears as Risk Buffer Shrinks
A proposal to raise the loan-to-value (LTV) ratio for Bitcoin-backed assets on Aave has sparked concerns about liquidation risks. The proposal, submitted by LlamaRisk, aims to increase the LTV from 73% to 81% and raise the liquidation threshold from 78% to 85%. However, this adjustment narrows the risk buffer capacity, leaving borrowers closer to the liquidation threshold.
According to Woofun AI's analysis, the proposal would allow for more debt to be taken out against Bitcoin collateral, but it also means that even minor price fluctuations could trigger liquidations. The current risk-buffer capacity is a mere 4.7%, which is significantly lower than the previous 5 percentage points.
The proposal has been met with caution by some, who argue that the increased leverage ratios may not be sufficient to protect borrowers from extreme market conditions. The Aave governance team needs to determine whether the current liquidation performance under existing parameters is sufficient to allow positions to approach the liquidation threshold in the future.
