Hidden Dangers Lurk in High-Yield Decentralized Finance
High-yield decentralized finance (DeFi) platforms may seem appealing due to their attractive interest rates, but they often conceal hidden risks that investors should be aware of.
Besides market and price volatility, DeFi platforms rely on smart contracts that can be prone to coding errors, vulnerabilities, or compromised administrator keys. Moreover, composability makes it difficult for investors to assess exposure as one application may rely on various interconnected services such as oracles, bridges, collateral tokens, liquidity pools, or governance systems.
Liquidity and liquidation risks are also often hidden from view. Liquidity can seem deep during calm markets but vanish when participants exit together. Additionally, leverage creates additional danger by triggering automated liquidation rules that sell collateral below a certain threshold.
Investors should carefully review the source of returns, consider the worst credible outcome, and examine audits, previous incidents, administrator privileges, liquidity depth, oracle design, bridge reliance, token distribution, upgrade procedures, and emergency controls. A diversified portfolio with reserves outside yield strategies can help mitigate risks.
