Perpetual Futures Dominate Crypto Markets, Funding Rates Become Sentiment Gauge

The perpetual futures market has become the dominant force in cryptocurrency trading, surpassing spot volumes by a factor of three to ten for major pairs. This instrument's design, which was first introduced by BitMEX in 2015, allows traders to hold leveraged positions indefinitely without the need for physical delivery. The funding rate, which is paid between longs and shorts, serves as a continuous incentive to keep the perp price close to the spot price.

The funding rate has become a widely watched sentiment gauge, with analysts using it to judge whether a rally is overleveraged or a selloff is exhausted. However, this mechanism also has its blind spots, including varying funding windows and arbitrage bots that can push rates to extremes without capturing true market conviction.

The perp market's dominance in cryptocurrency trading has also led to concerns about regulatory oversight. In the United States, exchanges offering unregistered swaps to American users have been targeted by the Commodity Futures Trading Commission, with BitMEX settling a $100 million fine and paying $100 million in 2021.

The evolution of the perp market is far from over, with decentralized exchanges experimenting with Oracle-based perps and automated market makers for derivatives. The cost of running a perp DEX is dropping with the wider adoption of L2 rollups and improved Solana throughput.
