Bond Yields Spike Amid Rising Oil Prices and Iran Conflict Uncertainty

Markets are speaking loudly to Federal Reserve Chairman Kevin Warsh as bond yields spike to their highest levels since the financial crisis. The sharp Treasury selloff has pushed two-year yields to a recent 4.37%, while benchmark 10-year yields reached 4.71% on Thursday, and 30-year yields approached 5.19%. The rise in real yields is particularly noteworthy, as they have led the charge and are repricing traders' expected Fed path.

Gennadiy Goldberg of TD Securities attributes the selloff to a rapid repricing of Fed expectations due to rising oil prices, uncertainty over the duration of the Iran conflict, and inflation fears. The resilient U.S. economy combined with Warsh's lighter-touch approach to guiding markets has compounded the move.

A lack of forward guidance from the Fed by design is partly responsible for the market's reaction, according to Goldberg. Leslie Falconio of UBS Global Wealth Management notes that most of this rise is due to the real yield component repricing the terminal Fed funds rate and the fact that growth outlook remains on solid footing.

Markets now expect the Fed's benchmark rate to peak near 4.23% next June, up from its current 3.50%-3.75% range. However, Falconio cautions against reading too much into the fiscal angle and emphasizes that 'growth and inflation' drive the long end of the curve.
