Canadian Dollar Strengthens as Interest Rate Hike Expectations Rise
The Canadian dollar has been gaining strength in recent trading sessions, and its momentum may continue if certain catalysts remain relevant.
Over the last two sessions, USD/CAD declined by approximately 0.7%, showing a bearish bias in favor of the Canadian currency. This selling pressure persisted after the Bank of Canada's latest interest rate decision, which shifted monetary policy expectations and reflected a recent loss of momentum in the US dollar.
The Bank of Canada left interest rates unchanged at 2.25% but highlighted concerns over inflation and its potential to rise above the target level. Inflation remains close to 3.00%, driven primarily by rising gasoline prices, which may continue to transmit inflationary pressures to the broader economy.
This development has markets pricing in a possibility of a future rate hike, with some expectations models showing probabilities above 40% that the Bank of Canada could increase rates at its late-October meeting. This shift towards a more restrictive policy stance supports the Canadian dollar and could continue to favor downside pressure in USD/CAD.
The recent loss of momentum in the US dollar also contributes to the Canadian dollar's strength, as reduced expectations of a more aggressive Federal Reserve diminish the appeal of USD-denominated investments. This environment may help the Canadian dollar regain ground consistently.
