ECB Sounds Alarm on AI-Driven Market Bubble Risk
The European Central Bank has issued a warning about the current market trends in the eurozone. The bank's economists, led by Malin Andersson, Johannes Breckenfelder, Stefano Corradin, Kalin Nikolov, and Maria Antonietta Viola, point out that share prices are near all-time highs in the US market and have risen significantly in the eurozone as well.
The valuations reflect investors' enthusiasm for artificial intelligence (AI) and its potential to transform the economy. However, the economists raise concerns about a possible correction in current share valuations, similar to past technological revolutions such as the railway boom, the spread of electricity and radio in the 1920s, and the internet boom of the 1990s.
The authors note that booms have usually been followed by corrections. They make two caveats: first, today's prices may not be a ceiling if AI proves to be transformative enough; second, the timing of such a correction is impossible to predict in advance.
The most significant aspect for Europe concerns exposure. The dominance of 'The Magnificent 7' (Alphabet, Amazon, Apple, Tesla, Meta, Microsoft, and Nvidia) in global indices poses risks for investors in the eurozone. The authors estimate that households in the euro area have around €440 billion of exposure to US technology shares through mutual funds and ETFs.
