Euro Drops as French Bond Fears Spark Contagion Concerns

The euro is facing renewed pressure as concerns over French bond market instability begin to spread across the eurozone. On Monday, the currency hit a 17-month low below $1.12, also weakening against sterling, the Swiss franc, and the yen. The root of the issue lies in France, where the government is struggling to implement a 2027 budget aimed at reducing its deficit and managing its record-high debt. Political divisions and upcoming elections are complicating efforts, prompting investors to sell French bonds and buy safer German debt.

The gap between French and German 10-year bond yields has widened to levels not seen since the eurozone debt crisis of 2010-2012. This surge in borrowing costs is raising fears of contagion, which could further weaken the euro. Analysts note that every additional 10 basis points increase in the French-German yield spread could push the euro/dollar exchange rate down by 0.4%. Kit Juckes, chief FX strategist at Societe Generale, highlighted that the euro's recent declines are driven by broader market stress. The currency's weakness is being exacerbated by political instability across Europe, including recent elections in Germany and Spain, as well as upcoming elections in Italy. Analysts at Goldman Sachs emphasized that bond market spreads are becoming a critical factor in the euro's performance, particularly when risk events cause German yields to fall while yields in other eurozone countries rise.

The euro's vulnerability is further underscored by trader positioning and options data. Three-month euro risk reversals have turned the most bearish since 2024, suggesting expectations of further declines. Analysts predict the euro could test $1.10, with additional weakness expected against the yen and Swiss franc. The European Central Bank's Transmission Protection Instrument could be a potential tool to stabilize markets, but for now, the focus remains on whether fiscal contagion risks can be contained.
