The Federal Reserve is facing a tough decision on interest rates, as economists at DBS Group Research argue that sticky inflation and soft demand are sending mixed signals. Inflation has been rising, with core inflation reaching over 3% since December 2025, which is problematic for the Fed's 2% target. However, other macro data is weak, including retail sales on the soft side and muted wage growth.

The economists point out that the Iran war-induced headline fuel inflation has added to the pressure on prices. They also highlight the heavy public debt issuance, which will be tilted towards short duration, as a reason for holding rates steady. The Fed faces a difficult decision, with sticky inflation arguing for rate hikes, but soft demand and weak investment supporting a pause.

Taimur Baig and Chang Wei Liang at DBS Group Research expect the Federal Open Market Committee (FOMC) to hold rates near term, despite rising hike odds. The mixed macro dataflow is providing ammunition for both sides of the argument, but the economists' view is that a pause remains the most likely outcome.
