Fed Shifts Focus to Financial Conditions Amid Bond Market Volatility
The Federal Reserve's policy framework is evolving to prioritize financial conditions as a key factor in its decision-making. This shift is significant, given Fed Chairman Kevin Warsh's emphasis on monitoring financial conditions rather than reacting to every economic data point.
Financial conditions are considered the transmission conduit from monetary and fiscal policy to the economy. They gauge the willingness to borrow or lend, which is essential for risk-taking and investment. Currently, financial conditions remain somewhat accommodative, signaling potential growth. However, this accommodation appears to be slowly slipping due to signs of increased risk in the bond market.
The equity market remains elevated, with the S&P 500 and Nasdaq offering still-high returns. The Dow Jones Industrial Average has slipped by 5.5% since early August. Our RSM US Financial Conditions Index indicates that financial conditions are at 0.8 standard deviations above neutral.
