Fed's Balance Sheet Reduction Not a Sign of Tightening, Says Morgan Stanley

Morgan Stanley's Chief Economist Seth Carpenter challenged conventional market wisdom in a recent report, arguing that the Federal Reserve's reduction of its balance sheet size does not equate to monetary policy tightening. The report emphasizes that the market has fundamentally misread the relationship between the two for a long time.

The Fed could shrink its balance sheet by approximately $1.5 trillion over the next few years, but the actual impact on markets will be far less than widely imagined. Carpenter pointed out that the Fed possesses multiple operational tools to achieve balance sheet reduction while maintaining an 'ample reserves' framework and safeguarding market liquidity.

He stated bluntly that the market habitually links balance sheet size mechanically with asset price movements, while ignoring the underlying accounting mechanisms and operational details. Carpenter warned that the upcoming policy discussions 'will be more about accounting than about markets,' meaning the traditional analytical framework that equates balance sheet runoff with tightening, and thus automatically turns bearish on risk assets, may need a complete overhaul.
