Hawkish Fed Pricing Clashes with Intervention Risk for USD/JPY
The outlook for USD/JPY in Q4 2026 is heavily influenced by the Fed's interest rate path, which has already been priced in by markets as very hawkish. The first rate increase in over three years took place in September, and another hike before year-end is expected, potentially as soon as October. This aggressive monetary policy tightening is aimed at combating persistent inflation and a strong US economy.
However, intervention risk is capping upside near the 160 area, which could disrupt the otherwise clear macro signal provided by front-end US rates. The relationship between USD/JPY and the US 2-year yield has weakened due to recent intervention episodes, but remains intact when considering relative rate expectations.
The carry trade remains a key factor in USD/JPY's strength, despite higher Japanese funding costs. Positive carry persists with a gross rate pickup of around 350-370 basis points across 2, 5, and 10-year US Treasuries after subtracting three-month JPY OIS.
The main event risk for the remainder of the year is concentrated in a few key releases, including payrolls and inflation reports. These will determine whether labour market conditions remain firm enough to allow the Fed to focus on inflation, or if there are signs of household spending buckling under pressure.
