Japan Bond Auction Looms as Test of Market Resilience

Japan's bond sell-off appears to have slowed down after hitting multi-decade highs on Tuesday, but market participants are keeping a close eye on Thursday's crucial 20-year government bond auction.

The global bond rout on Tuesday pushed long-term borrowing costs higher across the US, Europe, and Japan as investors grew concerned about heavy government borrowing and stubborn inflation, fueled by high oil prices. The benchmark 10-year Japanese government bond (JGB) yield dipped to 2.915% after reaching its highest level since 1996, with shorter maturities also easing.

However, the bigger question remains at the long end of the market, where yields for 20- to 40-year bonds are driven more by investors' compensation for tying up their money for decades rather than short-term policy decisions. Thursday's 20-year sale from Japan's Ministry of Finance is a key test to see if buyers still show up at current yields.

SMBC Nikko Securities, a Japanese brokerage, noted that demand for the auction is hard to read due to ongoing inflation concerns. The firm emphasized that Thursday's auction is essentially a stress test for the market, particularly with the 10-year yield nearing 3%.
