USD/CAD Soars to Mid-July High Amid Yield Spread Widening
The USD/CAD currency pair reached its highest level since mid-July on Thursday, trading near 1.4113 and up almost 2% on the month. This upward momentum can be attributed to the widening two-year yield spread between US and Canadian bonds, with the US Treasury yield around 4.89%, compared to Canada's two-year yield near 3.40%. The gap between these yields has reached almost 150 basis points.
The Federal Reserve and Bank of Canada's differing policy outlooks have also contributed to the divergence in the pair's value. The Fed's recent 25-basis-point hike has taken the federal funds rate to 3.75%, 4.00%, while the BoC has maintained its steady policy rate of 2.25%. This disparity has led markets to price a higher chance of another Fed rate hike, with the CME FedWatch Tool showing a roughly 65% probability in October.
Derivative traders are advised to position for continued upward momentum in the USD/CAD pair by utilizing long call options or bull call spreads. Historically, when the yield spread between US and Canadian two-year bonds widens past 100 basis points in favor of the US, the greenback experiences prolonged periods of dominance.
