Warsh Shifts Focus: Markets Now Weigh Prevention of Tightening

Kevin Warsh's recent statements have shifted the focus of the Fed's decision-making process. Instead of wondering what the economy needs to do to force the Fed back into tightening, markets are now considering what it must do to prevent tightening.

The bond market has already responded to this shift, with Treasuries reflecting a more hawkish stance than expected. If the front end of the curve absorbs Warsh's message and prices a more credible September tightening path, it could actually alleviate some pressure on the long end.

However, if the front end absorbs Warsh while the long end still refuses to come in, it would indicate that the market is unconvinced by the Fed's inflation story. This could be a heavy burden for equities to carry.

The upcoming payroll reports and CPI data will likely influence the bond market's stance. A strong jobs number with sticky wages and an unemployment rate refusing to budge would add fuel to the September fire, while a soft report could knock odds back toward a coin toss.
