Commerzbank's foreign exchange strategists are warning that the US Dollar may see an asymmetric move in response to Federal Reserve Governor Kevin Warsh's upcoming speech. The market has already priced in a relatively dovish path for the Fed, which means any hawkish surprise from Warsh could trigger a sharper dollar rally than a dovish tone would cause a selloff.
The asymmetry stems from recent US inflation data being stubbornly above the Fed's 2% target. If Warsh signals any shift in the Fed's reaction function, particularly after recent comments from other officials suggested a split between those worried about inflation persistence and those focused on slowing growth, it could force a rapid repricing.
Hedge funds and asset managers have trimmed long-dollar positions in recent weeks, making the market vulnerable to a short squeeze if Warsh delivers a hawkish message. Traders should prepare for two-way risk, but with a bias toward upside surprises, and consider hedging against a rapid dollar appreciation, particularly against currencies like the euro and yen.
