Alphabet Shifts AI Focus from Advertising to Google Cloud
Alphabet's AI story has shifted from its advertising engine to the machinery underneath it. The company's management once framed the AI question as monetization through ads and cloud services, but that narrative no longer carries the story. Instead, Alphabet is now generating revenue from TPU system sales, which deliver chips directly into customers' data centers.
The business driving this shift is Google Cloud, which grew 82% in Q2 2026 and has a $514 billion cloud backlog. This represents a significant change from two years ago, when the AI story was tied to advertising revenue. In fact, search and other ad revenues grew 17% year over year in Q2 2026, while network advertising fell 1%.
Alphabet's pivot to AI has been paying off so far, with revenue reaching $446 billion over the trailing twelve months, a 20% increase. However, management is now guiding capital spending to $195-205 billion, and free cash flow was negative $5.9 billion in Q2 2026.
The success of Alphabet's pivot will be closely watched, particularly as it relates to cloud margins, which are expected to come under pressure in the coming quarter due to increased reliance on third-party capacity.
