Alphabet Shifts Focus from Cost Discipline to AI Infrastructure Spending
Alphabet's management has undergone a significant shift in its priorities over the past two years. In April 2024, managing its own cost base was at the forefront of the company's strategy. However, by July 2026, spending on AI infrastructure had taken center stage. This change is reflected in the company's capital spending plan for 2026, which has been increased to $195 billion to $205 billion.
This plan exceeds the $185.7 billion in cash generated by Alphabet's operations over the past year, indicating a significant investment in AI infrastructure. The company's cost base remains large compared to its profit, with operating costs totaling around $298 billion over the past year. However, despite this, Alphabet's operating margin has increased from 32% in Q1 FY2024 to 34% in Q2 FY2026.
The spending on AI infrastructure appears to be paying off, with Google Cloud revenue reaching $24.8 billion in Q2 FY2026 and rising 82% from the previous year. The company's backlog for Google Cloud is strong at $514 billion, with management expecting around 50% of it to turn into sales within two years.
However, there are concerns about Alphabet's cash flow, as free cash flow is expected to remain under pressure due to investment in technical infrastructure and higher depreciation. Management expects the company's operating margin to hold steady at 34%, but a decline would be a cause for concern.
