Alphabet Stock: A Bargain or a Warning Sign?
Alphabet (GOOGL) stock appears to be underpriced compared to its peers in the S&P 500. Its price-to-earnings ratio is 17, significantly lower than the median company's 21.7. Additionally, Alphabet retains a higher share of sales as profit, with an operating margin of 33.1% over the past year, outpacing the median company at 18.6%. However, part of the reason for Alphabet's low P/E is due to large paper gains from unrealized investments in stocks.
These one-time gains contributed significantly to Alphabet's earnings, with other income reaching $98 billion in fiscal Q2 2026. Without these gains, Alphabet's P/E would be higher. The company's operating business has also shown improvement over the past three years, with a 33.1% operating margin and revenue growth exceeding its 15.5% yearly average.
The main challenge facing Alphabet is its heavy spending on AI, which resulted in negative free cash flow of $5.9 billion in fiscal Q2 2026. The company expects to continue investing heavily in this area, with a forecasted capital spending range of $195 billion to $205 billion for the full year 2026.
The success of Alphabet's AI investments will be closely watched, particularly in the growth of Google Cloud revenue and free cash flow over the next two years. If more than half of its massive backlog turns into revenue on schedule and free cash flow recovers, it may justify the current low price.
