AI-Driven Inflation Tops Fed's Concerns Amid Ongoing Rate Hikes

Federal Reserve Governor Michael Barr warned that the current inflationary environment is being exacerbated by the surge in demand for AI infrastructure, which is creating significant costs and contributing to the economy running 'too hot'. The Fed's target inflation rate of 2% remains elusive, with core and headline PCE measures sitting between 3.4% and 3.8%. Barr emphasized that this is not a new phenomenon, but rather a result of overlapping pressures such as tariffs, geopolitical disruptions, and the ongoing war in Ukraine.

In his speech at a community development summit in Chicago on September 23, Barr acknowledged that AI has the potential to boost productivity growth by 0.3% to 0.9% annually over the next decade. However, he noted that this gain is slow-burning and that companies are currently investing heavily in AI infrastructure, leading to short-term inflationary pressures.

The Fed's decision to raise its benchmark rate by 25 basis points at the September meeting was seen as a necessary step to combat inflation risks, with 16 of 18 FOMC participants expecting at least one additional rate increase before the end of 2026. Barr framed the labor market as relatively stable, with inflation risks still elevated but labor-market risks having decreased.
