Crypto Regulators Struggle with Balancing Privacy and Compliance

The challenge of balancing crypto privacy and regulation has become increasingly pressing as public blockchains expose transaction histories, while regulators require exchanges to identify customers and detect illicit activity.

Bitcoin and Ethereum are not anonymous, but rather pseudonymous, with addresses anonymized but transactions and counterparties publicly visible. To minimize exposure, various privacy technologies such as confidential transactions, privacy-oriented cryptocurrencies, mixers, and zero-knowledge proofs have been developed.

The Financial Action Task Force's (FATF) 2026 review found that 83% of surveyed jurisdictions had enacted legislation implementing the Travel Rule, which requires qualifying virtual-asset service providers to obtain and transmit specified information about transaction originators and beneficiaries. However, major gaps remain, with stablecoins, offshore service providers, peer-to-peer transfers through unhosted wallets, and decentralized finance (DeFi) continuing to pose risks.

Zero-knowledge proofs can help achieve a balance between transparency and anonymity by allowing users to validate statements without revealing details. Regulators must ensure that these methods are not used to avoid practicing anti-money laundering and sanctions compliance.
