Bank of Japan Fails to Halt USD/JPY Rally Despite Weakening US Data
The USD/JPY exchange rate has continued to defy expectations, despite weakening US economic data and speculation about an accelerated pace of Bank of Japan interest rate hikes.
Recent data releases have shown a cooling in US CPI inflation and PPI numbers, leading the market to lower its pricing expectations for Federal Reserve rate hikes over the next year. Meanwhile, speculation has grown that the Bank of Japan may initiate rate hikes earlier than previously anticipated, which should have provided supportive momentum for the yen.
However, market movements did not unfold as expected, suggesting that accelerating the Bank of Japan's rate-hike pace or relying on weakening US economic data is insufficient to fundamentally reverse the upward trend of the USD/JPY exchange rate. The currency pair has shown a strong positive correlation with short- and long-end US Treasury yields, while its correlation with the US-Japan interest rate differential remains relatively weak.
The Bank of Japan needs to demonstrate a hawkish posture that surpasses market expectations to boost market confidence in the yen and alleviate pressure on long-end Japanese government bond yields. If the central bank wishes to achieve policy objectives, it must not only signal an accelerated pace of rate hikes but also ensure that the overall tightening intensity exceeds current market pricing.
