USD/CAD Trapped in Tug-of-War Between Interest Rates and Oil Prices

The USD/CAD pair remains near its weekly highs as oil prices and Fed policy expectations continue to influence market dynamics. The current mix of bullish and bearish factors, including higher-than-expected U.S. inflation data and energy supply risks, has not yet led to a clear trend in the exchange rate.

Changes in the energy market are a significant factor affecting the Canadian dollar. A recent agreement between Iran and Oman regarding commercial shipping routes in the Strait of Hormuz has led to a decline in part of the geopolitical risk premium previously accumulated in crude oil prices. However, Iranian officials have warned that full restoration of the route requires additional conditions.

The July PCE price index rose 3.7% year-on-year, highlighting persistent inflationary stickiness and providing fundamental support for the greenback. This has reinforced expectations that the Federal Reserve may maintain its restrictive policy stance. Meanwhile, disruptions to Russian energy infrastructure have lent resilience to oil prices, limiting further depreciation of the Canadian dollar.

The key variables driving market movements are Fed policy expectations and oil prices. The Jackson Hole Symposium is set to release hawkish signals, which could lead to another upward breakout in USD/CAD if Fed Chair Kevin Warsh emphasizes that inflationary pressures remain high and hints at restrictive policies. Conversely, if his remarks focus on slowing economic growth and employment risks, market expectations for further rate hikes may weaken.
