Alphabet's Growth Engines Keep Investors Interested Despite AI Risks

Alphabet (NASDAQ:GOOG) continues to attract investors despite growing concerns about AI chatbots threatening its dominant search business. The company reported a 17% growth in search revenue for the second quarter, following a 19% increase in the first quarter, even as it integrates AI features into its search results. The steady growth in its core business ensures that Alphabet can fund its other ventures, solidifying its position as a top AI stock according to billionaire Stanley Druckenmiller.

Google Cloud is emerging as a second major growth engine for Alphabet, with revenue growth accelerating to 82% in the second quarter from 63% in the first. The division's profit margin also improved significantly, rising to 35.6% from 20.7% a year earlier. The backlog of future work for Google Cloud has surged 385% year-over-year, indicating strong demand that outpaces Alphabet's current capacity to build. This suggests that the company's heavy investment in data centers is driven by existing demand, with growth primarily limited by construction speed.

Despite these strengths, there are risks. Over half of Alphabet's revenue comes from search, which AI chatbots are increasingly targeting. While search growth remains robust, younger users are more open to alternative tools, posing a long-term threat. Additionally, Alphabet's aggressive spending on data centers has turned its free cash flow negative for the first time since its IPO, raising concerns about the company's financial health.

Analysts expect Alphabet's earnings per share to rise 9.25% this year, with revenue projected to grow 23.8% in 2026 and 23.3% in 2027. The stock's forward P/E of 28.8 is higher than both the S&P 500 and Alphabet's five-year average, suggesting investors are paying a premium for growth. While the valuation appears fair if Alphabet meets its 2027 earnings targets, any shortfall could pressure the stock.
